In the world of business and economic feasibility analysis, both Return on Assets (ROA) and Return on Investment (ROI) are used to measure the efficiency of resource utilization and profit generation. Each has its own specific uses that help assess financial performance from different angles.

First: Return on Assets (ROA)

Return on Assets (ROA) is a metric that shows how efficiently a company uses its assets to generate profits. It is calculated using the following formula:

ROA = (Net Profit / Total Assets) × 100%

🔹 Advantages:

  • Helps understand how efficiently management utilizes available assets.
  • Allows comparison of performance among companies in the same sector.
  • Used by investors and banks to assess the feasibility of lending or investing.

🔹 Disadvantages:

  • Does not account for the financing structure (self-financed or debt).
  • Can be misleading when comparing companies with assets of different values or from different sectors.
  • Does not reflect actual liquidity or direct cash flows.

Second: Return on Investment (ROI)

Return on Investment (ROI) is a financial indicator used to measure how efficiently a specific investment generates profits. It is calculated using the following formula:

ROI = [(Net Profit - Investment Cost) / Investment Cost] × 100%

🔹 Advantages:

  • A powerful tool for assessing profitability before making investment decisions.
  • Simple and easy to understand, making it useful for investors of all levels.
  • Can be applied to individual projects or at the company level.

🔹 Disadvantages:

  • Does not account for the time factor, as two investments may show the same return despite different timeframes.
  • Can be misleading if not all investment-related costs are accounted for.
  • Does not reflect potential investment risks.

You cannot base your investment decision solely on this indicator.

When to Use ROA and When to Use ROI?

  • Use ROA if you want to understand how efficiently a company utilizes its assets.
  • Use ROI if you wish to evaluate the feasibility of a specific investment or compare different investment projects.

In conclusion, both indicators are essential when studying economic feasibility. It is preferable to use them together to gain a comprehensive view of financial performance. However, when making investment decisions, other indicators such as Net Present Value (NPV), Internal Rate of Return (IRR), and Payback Period should also be used.
